When Taxes May Apply
Taxes can arise if the payout includes interest earned on the policy, if the policy was transferred for value, or if the beneficiary receives a settlement that exceeds the death benefit.
Interest Income
Any interest the insurer adds to the death benefit while the claim is processed is taxable and must be reported as ordinary income.
Policy Transfers and Estate Tax
If the insured owned the policy at death and it forms part of the estate exceeding the federal exemption, the estate may owe estate tax, not the beneficiary directly.
Reporting Requirements
Beneficiaries should receive a Form 1099‑INT for any interest portion. The death benefit itself is reported on Form 1040 only if it is taxable under the above exceptions.
State Considerations
Some states impose their own inheritance or income taxes on life‑insurance proceeds, so check local regulations.
